I also encountered a similar situation, even if I created the assets folder manually, the pasted images were always saved in the same directory of the markdown file. I use the same configuration in the workspace, user area.

Potential: Using ctrl + v to paste.

if following works, then that is the problem,

Open the command palette: Ctrl+Shift+P (Cmd+Shift+P on Mac)
Type: "Paste Image" or you can use default keyboard binding: Ctrl+Alt+V (Cmd+Alt+V on Mac).
